A new era of deep tech has emerged. First time funds will raise “unheard of” amounts of capital to fuel next gen deep tech startups - producing outsized, superior returns for LP’s compared to the rest. Prudent investors will act on this data and shift investment strategy as LP’s or risk being left behind savvy wealth managers and CIO’s / FO’s who saw this trend begin 4 years ago.

Exciting news! We just sent out the inaugural newsletter for Future Frontier Capital, our pre-seed venture fund backing frontier tech startups. As I hit "send," I realized how launching FFC parallels the path of the founders we support. Starting FFC has required the same passion, perseverance, and self-belief that drive entrepreneurs. Many VCs shy away from hardware. But I see hardware as a brilliant VC opportunity, especially when combined with software and done right. Here’s why and how I see that hardware can offer the required outlier VC returns and fit into our model: 🔒 Unique MOAT: Hardware, paired with software, creates a robust barrier to entry, enabling solutions that pure software can't achieve. 🤝 Enhanced Stickiness: Installing a physical device creates a deeper commitment than a software subscription, leading to lower churn rates. The tailored experiences and direct value from these devices are hard to replace. 📊 Data Advantage: Hardware devices can enhance software capabilities by collecting valuable data, building a powerful data MOAT. What type of hardware investments are attractive to me as a boutique VC? Scalability: Hardware that is almost as scalable as software, meaning easy to ship and install. Service-Oriented Sales: Sold as a service with high blended software-like margins. Capital Efficiency: Low capex to enable capital-efficient scaling. 💡 For the skeptics, here are a few formerly VC-backed examples showcasing the potential for VC-returns in hardware/software businesses (not even mentioning Nvidia, Apple and the likes..): 🪹 Nest Labs: Smart home devices (thermostats, smoke detectors etc.). Acquired by Google for $3.2 billion in 2014. 🏃 Fitbit: Wearable fitness trackers and smartwatches. Acquired by Google for $2.1 billion in 2021. 🛎️ Ring: Smart doorbells and security cameras. Acquired by Amazon for over $1 billion in 2018. Seed VCs are turning to new ‘pro rata’ funds that help them compete with the big firms Alpha Partners, SignalRank and now SaaS Ventures help seed VCs pay for shares when big VCs try to price — or push — them out Lee Edwards, partner at Root VC, has a saying at his firm that “pro rata rights are earned, not given.” That may be a bit of a stretch since pro rata refers to a term that VCs put in their term sheets that gives them the right to buy more shares in a portfolio company during consequent funding rounds to maintain an ownership percentage and avoid dilution. Still, while these rights are not exactly “earned,” they can be expensive. Mikal Ventures Annual Wrap-Up This week Mikal Ventures is pleased to bring you our year-long breakdown of the global venture capital market with an emphasis on the Mikal verticals. Over the 52-week period ending April 27, over 26,500 new companies were added. The market grew to just under 194,700 companies included in the Health Tech, Med Tech, Fin Tech, AI Tech, and Ed Tech verticals. The non-US market saw the largest percentage of new companies added-- the group is trending at over an impressive 22% annual growth rate, with all of the non-US verticals seeing double digit growth.  The total deal count saw about 93% in North America and Europe and Asia at 6.2%. AI Tech saw the largest projected annual percentage of growth in new companies, weighing in at a notable 21% and 35% in the US and Non-US markets, respectively. A global annualized growth rate topping an estimated 28% shows a striking indication of just how active this vertical has become. The 52-week indicated transactions in AI Tech were impressive as well, with US, Non-US and global rates coming in at 22%, 26% and 24% respectively. The use of AI is ubiquitous--AI Tech saw about 35% of the patents filed globally across all 10 PitchBook verticals. We see horizontal flow and crossover impacts of machine learning technology in every vertical we follow. Fin Tech is seeing a spate of uses including risk assessment and workflow improvement. Med Tech boasts new drugs, drug delivery platforms and disease detection systems as well as significant advances in robotic surgery. Ed Tech companies such as Zhipu AI and Cohere Health have incorporated AI in their business productivity software for healthcare and science tech B2B audiences. As the Shasta Ventures approval deadline approaches, we're presented with a unique opportunity to observe the complexities and inherent conflicts in GP-led secondary transactions. This scenario sheds light on the considerable leverage GPs hold within the private equity infrastructure. According to the article, proposed continuation fund requires LPs to approve the transaction if they wish to roll their interests into the new structure—a stipulation that could be seen as putting undue pressure on LPs. At Costanoa Ventures, we pride ourselves on identifying and supporting exceptional founders poised to create impactful, lasting change. Hona is a shining example, driven by a trio of extremely talented founders: Manny Griffiths, Joshua Christensen, and Matt McClellan. There are approximately 450,000 law firms in the United States, with half of those firms being B2C - think personal injury, mass tort, or immigration law as opposed to BigLaw. One of the reasons we love how Hona is tackling this market is their focus on B2C law firms and product excellence - B2B firms are historically difficult to sell brand new software products into, but B2C firms are completely different buyers. Oftentimes there's just a handful of lawyers and paralegals in a partnership, and any piece of technology they can use to give them an edge would be valuable. 44% of negative Google reviews on law firms directly reference poor communication as the reason for a negative experience, and the number 1 reason for Attorney Bar complaints in the U.S. is "lack of communication". On the lawyer's side, attorneys, paralegals and legal assistants spend an average of 7.4 hours per week on unnecessary updates, redundant communication, and activities that aren't directly contributing towards getting a client's case solved. Manny and the team at Hona are working to change all of that. Hona delivers a tightly-integrated communications platform to help facilitate better communication between law firms and their clients. During legal proceedings, client communications tend to be a large resource-stressor for law firms. ⛳ Emerging fund managers pulse check. PitchBook tracks over 10,000 funds that are raising money, with 45% being emerging fund managers (defined as firms with less than 3 funds). Despite a dip in available capital—down to 16% from the pre-pandemic 23%—these managers are finding creative ways to stay competitive, like partnering with larger firms. 💼 Joanna Drake (founder turned investor) shared how "wildly different" it is raising a fund versus for a startup. One key datapoint she shared on the fund side was how little feedback you get along the way (and the years you can wait for it). The “long-winded and challenging process to raise capital” inspired Drake and Ben Black to create RAISE Global, a community for emerging fund managers and the “forward-thinking LPs” who back them. (A decade later, several hundred emerging managers with AUM under $200m are on the platform) They've found the newest emerging managers are more diverse and geographically dispersed than Silicon valley, and more were able to crack the ceiling and raise larger $100m funds (although this is still a small % of the market, requiring partnership with larger funds at the late stage). ▶ And not a hugely surprising datapoint: A lot of action is in the sub $49 million range, where roughly 50% of emerging managers are raising. Theresa Sorrentino Hajer, Head of U.S. venture capital research at Cambridge Associates warns that past success isn't actually a strong indicator on it's own to assess emerging managers. We've had a valuation reset. And newer managers with investments during the 2019-2021 "party days", need to build relevant track record and play to their strengths. A lot of emerging managers are specializing (70% who applied for Raise had a thematic focus), and betting on getting in as early as possible in the startup's lifecycle (Raise: 31% at accelerator/ pre-seed stages, and 47% at seed stage). “Emerging managers have to compete on a different dimension,” Nick Moran from New Stack Ventures. You're no longer just dealing with capital. Emerging VC's need to be as innovative and nimble as the startups they invest in, having a unique thesis and insights. They also play a role at the top of the deal-flow funnel: helping larger firms find promising companies, so finding a thesis, sector or philosophy aligned partner at a larger firm is helpful.
